2. I'm pretty sure novellas can have chapters. How they are separated, numbered, named, etc can vary but still exists. At least, I'm writing novella with chapters, but I also write novels. 1. Tough call. With first person you can make it seem like the people that are make believe are real. One example of this is the movie "A Beautiful Mind". Some people will like it more than others. I don't care for first person, but that's because I don't get as much about the main character as I would in third (one time I couldn't tell what the characters name even was after a few chapters). But it has a good way to twist the story in a case like this and if you get the voice right then that will make it even better. I like third person, but it depends on the story. The third person will give the reader the understanding that the character is a little off, and the reader will know some things that the main character may not. What do you want to go for?
