In Old English, a mare was a demon who tormented humans with frightening dreams. The word nightmare does not have anything to do with female horses! A nightmare is a frightening or disturbing dream that often awakens the sleeper.

In real life, nightmares can have many causes, including eating before bedtime, certain medications or health conditions, stress, anxiety, alcohol or drugs, or watching too many scary movies.

In horror stories, nightmares may have a more sinister root.

A horror story character might be tormented by nightmares of something they have done in the past. They might also have frightening dreams that foretell the future. Freddy Krueger of Nightmare on Elm Street stalked his victims in their dreams. If he killed them in their dreams, they died in the real world too.

A horror story character might be imprisoned in a dream from which they cannot awaken. I've often wondered about the dreams Sleeping Beauty or Snow White had while in their enchanted sleep state.

Remember that "the whole thing was a dream" is a common deus ex machina story ending that should be avoided. However, nightmares can definitely be a great subject or setting for a horror story. If all or part of a story takes place in a dream, the reader should either be aware that it is a dream or the fact that it is a dream should not be the main twist of the story.

Something to try: Write a horror story that includes a nightmare.
